While I don't think that the Governor honestly thinks that Merle turned on him, but I knew that Merle was essentially a dead man the moment he decided to lie to him about Michonne. And he knew it, too, or else he'd have said something rather than just hope she never came back.

Personally, I think the high point of Peter's transformation is his body language. He becomes more and more like an Observer over the course of this episode, and in the final scene with Olivia he moves and looks around the room exactly like the Observers do.
