The whole point of "Gay Witch Hunt" is that Michael has no idea how to react to the suddenly realized presence of a gay man in the office. The jokes don't make fun of Oscar's sexuality, they make fun of Michael's inability to handle it in a mature, adult way.

I love how Dwight just straight-up chills with Oscar and Gil for what looks like a while afterwards, and never once realizes the true nature of their relationship.
